This is a well known hadith. Which group was wrong? How could both be right? How is it possible for both parties to be correct?

The Hadith says that pray asr when you get to x city. But the time for asr had already arrived. Some sahabah thought they should pray now whereas others thought they should do what the prophet صلى الله عليه وسلم said and pray when they get to x city. The prophet صلى الله عليه وسلم apparently didn’t rebuke either of them. But wouldn’t group 1 be correct and group 2 wrong because the illah behind the command was clear?

Both were correct since both options are allowable and that is the reason Prophet (sws) didn’t rebuke either of them.

How is both allowable? The time for asr had come and they had the means to pray on time

They did have some ‘usar’ from what I have gathered probably due to travel or some other reason.
